If you own or operate a small business, you already know that payroll taxes are one of your largest ongoing expenses. FICA taxes — the 15.3% split between employer and employee for Social Security and Medicare — add up fast. On a $500,000 payroll, that’s $76,500 per year just in FICA contributions.

What most small business owners don’t know is that there’s a legal, IRS-compliant strategy to significantly reduce that number — without cutting employee pay or benefits.

Let me explain how it works.


What Are FICA Taxes?

FICA stands for the Federal Insurance Contributions Act. Every W-2 employee pays 7.65% of their wages toward FICA (6.2% Social Security + 1.45% Medicare), and the employer matches that — contributing another 7.65% on top.

That means the total FICA burden for each employee is 15.3% of wages.

For a business with 10 employees averaging $50,000 each:

  • Total payroll: $500,000
  • Total FICA: ~$76,500/year
  • Employer’s share alone: ~$38,250/year

Now multiply that across years — and you can see why FICA is a major expense line for small businesses.


The strategy is built on a simple IRS principle: certain employee benefits are not subject to FICA taxation.

Health insurance premiums and qualified medical expenses, when properly structured through an employer-sponsored benefit plan, are treated as non-taxable compensation. That means they reduce the FICA tax base for both the employer and the employee.

The specific approach we use is called an employer-sponsored health reimbursement or self-insured benefits program — structured under IRS Section 105 or Section 125 and the ACA framework. When employees redirect a portion of their cash wages into these qualified benefits, both sides of FICA go down.

The result: employees keep the same take-home value (or better), the employer’s payroll tax drops, and the savings are real and legal.


How the Numbers Work

Here’s a simplified illustration:

Without the program:

  • Employee earns $50,000 in W-2 wages
  • Employee pays 7.65% FICA = $3,825
  • Employer pays 7.65% FICA match = $3,825
  • Combined FICA cost: $7,650

With the program:

  • $6,000 of compensation redirected to qualified medical benefits (non-FICA)
  • Effective W-2 wages now $44,000
  • Employee FICA: $3,366 (saves $459)
  • Employer FICA: $3,366 (saves $459)
  • Combined FICA savings: $918 per employee per year

Scale that across 10 employees: $9,180/year in FICA savings.
Scale across 50 employees: $45,900/year.

And those employees don’t lose a dollar of compensation — the benefit replaces cash wages dollar-for-dollar, but with better tax treatment.


Yes — and this is important to understand clearly.

This is not a tax loophole, gray area, or aggressive tax shelter. It’s the direct application of IRS rules that have existed for decades. The IRS explicitly allows employers to provide health benefits as non-taxable compensation. The strategy simply does this in a structured, compliant way.

Key compliance requirements:

  • The plan must be properly documented and administered
  • It must be offered on a non-discriminatory basis to eligible employees
  • The benefits must qualify under IRS definitions for exclusion from FICA
  • The arrangement must be set up correctly through a compliant plan administrator

When done right, this strategy holds up to IRS scrutiny — because it follows the rules.


Who Is This Best For?

This strategy works best for businesses that:

✅ Have 5 or more W-2 employees (though smaller businesses can benefit too)
✅ Pay employees $35,000 or more annually
✅ Currently provide health benefits or are open to offering them
✅ Are looking to reduce overhead without reducing employee compensation
✅ Want to offer a more attractive benefits package to retain employees

Industries that tend to see the most benefit: retail, restaurants, construction, healthcare practices, professional services, and light manufacturing — any business with a meaningful hourly or salaried W-2 workforce.
